I always figured it was because if you had a weapon too big for a sheath/scabbard then you'd want to have something that would wick away moisture to avoid rust.

I think it represented how he closed himself off from people. Sure, he got friendlier with Sora by KH2. But he was avoiding Tifa like the plague during KH2 so his sword still had the bandages. Also it just looks cool despite it hardly making sense on anything other than the hilt
