That's not even fucking close to what happens in SH2. If that's how Silent Hill worked, James wouldn't be able to walk into Angela's or Eddie's nightmares like he absolutely does. Everyone perpetuates their own monsters into existence in SH2 but they exist for everyone else too, just like how the monsters in SH1 are a manifestation of Cheryl/Alessa's fears. The idea that Silent Hill is a therapy town that shows you what you're afraid of and only to you so you can get over your demons is bullshit started in the non-Team Silent games that came out after 4 because they were too stupid to understand the story.

What you see is the reality being twisted, not your character's personal delusions. The fact that the monsters don't appear in front of Laura is pretty obvious, otherwise, why wouldn't James see them when she's around as well? James is able to see the flames and the meats hanging while being with Angela and Eddie. the door monster is literally there in front of Angela, and you can see it too, just as every other character does. There is no "other world". This world, the only one you see, is changing. You're not being teleported to another dimension, trying to go back. You're supposed to think it is, for a while, and then realize everything is real. Just like Harry does in SH1. It's no different for SH2.

Early installment shit but it always bothered me how crazy Harry's Silent Hill is. Entire Streets are missing, there's no water or transition like James does (Yeah I know PS1) and the hospital in particualr seems to be missing it's backside but you can explore it just fine.

That's what a lot of fan theories are about, but they're all wrong.
Laura is just too innocent to see some subtle things around that aren't supposed to be, and hasn't encounter any monster or twisted reality so far. There is some room to theorize, but the devs went out of their way to show enough clues that tell you that everything that you see is actually real, happening right there, in your face. The thing that is diferent in SH2 is that since the environment changes depending on different characters' personal corruption, which actually drives them crazy, you're led to assume everyone is hallucinating at all times, and this only happens at the end of both Angela and Eddie's stories. But James doesn't lose his mind to that level, and is able to escape.

Other than the one at the hospital, where he was actually dreaming (which is why the cutscene had that sepia filter on) there is no "transition", and there is no parallel reality. In fact at the end you can actually see the things changing in front of you in real time, to clarify that it is all real.

The level design is so unique, the otherworld is one of the coolest game worlds of all time.

Both Eddie and Angela are descending into madness, and each interaction with them shows you that they are only getting worse. Their inner darkness is so strong at the end that the reality around them changes more than ever, and that's why you see it.
Why would his guilt have anything to do with the appearance of others' "nightmares"? There is no personal version of the thing for each character. What you're seeing is reality, it's just the spiritual power bringing the darkness in them to life. Not to them personally. To everyone.

He isn't the one projecting the nightmares. Alessa is, because the God is growing inside her, literally. The God brings darkness into her, which torments her with the images you see in the game. Her psychic powers make those thoughts become reality.
The God dies, the darkness dies, Alessa also dies, things go back to normal. People who left won't come back, people who died won't resurrect. The God can't do anything on his own, since he's just a fetus. The spiritual power of the town is what made all of this possible.
This is all explained in the game, this is no theory. The fact that you ask such questions really shows you need to play the game
