Banjo, Battletoads or Master Chief are my 3 most likely contenders for a Microsoft Smash fighter. I see Banjo and Battletoads a lot more likely than Master Chief, but this is Nintendo we're talking about. They sure do love proving us wrong.
Steve won't be in though, because he wouldn't be fun as a character. Also because even if he is sorta recognizable as the cover image of Minecraft, he's not known as a character. He's a default model, most kids don't know his name, they just know he's the default model you have before you replace it with something you actually like.
I personally want Battletoads the most, I feel they have longer history with Nintendo, they're currently relevant with a new game coming out this year, and honestly I just never played any Banjo Kazooie games as a kid. The character of Minecraft isn't really known for anything other than being the player. Minecraft is more about the mining, creating, and pissing with the terrain. A Mii costume plus a stage would fit Steve far better, I think.
With Live coming to Switch in some capacity I wonder if Nintendo Online will go to XBox to some degree too. Like pay them the 20 a year for an app on their machine. Get access to the monthly NES (and potentially future SNES etc) games. Might be worth it for Nintendo to do that. Get more cash to make their online better since that'd be beneficial to everyone and possibly get XBox only users interested in a Switch.

I was extremely happy K. Rool made it. I enjoyed DKC2, and I don't have anything against the games, but they never really grabbed me. Good stuff but just nothing I went out of my way to play. When Ridley was announced and I flipped my shit I was hoping Roolbros would get their tubby boy since they were always cool to us Ridleyfags. Outside of the obvious baiting shitposter of course. I was celebrating with the K Rool fellas after his reveal just as I'm sure they were when Ridley showed up.

I'd be fine with that. Minecraft was big and I'm sure it's still popular but as far as Smash fans go they want Banjo Kazooie more. People like to spout doom and gloom but I'm going to assume that, if any MS rep is chosen, Nintendo knows which would make the community happier and thus generate more hype discussion and overall more cash.
Like look at it this way. If Steve got in it's not gonna sell an insane amount of Switches. Adding him isn't going to do anything of note for the fans who are already there. B&K however would generate as much positivity in fans and news outlets as Ridley and Rool did. Bear and bird have a fair shot I'd say.

Spiral Mountain or Treasure Trove Cove for the stage, and just a mix of whatever soundtracks they want to remix from -Kazooie. I'd prefer all of them, and it would definitely be extremely likely given how much love other series like Mega Man, Street Fighter and Castlevania got, but at most I'd enjoy Spiral Mountain, TTC, RBB and CCW.
