Dio can only stop time for 5 seconds.
How does Dio win again?

5 seconds of timestop are not 5 seconds of time. They'd happen instantly in 0 time. Diavolo would only be able to predict how fucked he'd be after the timestop, with no understanding as to how he got fucked. Diavolo skips forward, but skipping would have no effect. As the time itself is frozen.

Either Diavolo can see the future while time is stopped, either he can't see. If Diavolo starts predicting the future and Dio stops time in front of him, either Diavolo will see 5 normal seconds and 5 seconds where time is stopped but Dio moves, either Diavolo will see 10 seconds of time flowing normally except Dio appears to teleport instantaneously. There is no in-between. That interaction will decide everything in an hypothetical battle.

Other than these two options, the only possible variety of scenario is that perhaps Diavolo cannot see when time is stopped but can "sense" that it is happened though his Stand because of its connection with time. If Dio is on the other side of the planet and stops time and Diavolo happens to use Epitaph at the same time, perhaps Diavolo would see nothing concrete happening but still sense that the flow of time was disrupted by someone else while he was fucking with time himself. But that doesn't help him much. If he's in a duel with Dio and he really can't directly see inside the 5 seconds of skipped time, he's as good as dead.

Dio throws knives from everywhere on time stop, times starts again and Diavolo can only see he got boned

For DIO to be alive in the Part 5 timeframe would require him to defeat Jotaro in Part 3.
If DIO successfully defeated the crusaders in Part 3, he would have absorbed the Joestar blood and mended his body incompatibility problems.
It's shown in the conclusion to Part 3 that with those problems mended, DIO can rapidly extent the amount of time he can stop, going from 5 seconds to 9 in the space of a few minutes of working on it.
By the time Part 5 takes place, years later, he can probably stop time for like 15 minute minimum.
Diavolo is fucked even if he can see the future in the stopped time.

People aren't aware of erased time. DIO might well succeed in stopping time but he wouldn't even be aware that he stopped it, he would be on autopilot basically, so all Diavolo would have to do is start erasing time, move away from where DIO thinks he is, and let DIO timestop and pummel thin air for a while. Move behind DIO, wait for time erasure to end, and cave his skull in. ez win, time erasure (with foresight) hard counters timestop.

It can go both ways really. Diavolo can't predict what DIO will do in stopped time and DIO can't predict what Diavolo will do in skipped time. For DIO to win he'll have to predict how Diavolo will move in skipped time, pause the time and try to catch up to his movements in stopped time. And for Diavolo to win he shouldn't waste his time skip on DIO's regular attack rushes and use it only for skipping DIO's stopped time. If DIO wasn't a vampire this battle would be really fucking close

It's immaterial. When Diavolo activates KC's ability he removes himself from fate, any damage DIO would have done would just go through him.

Dio needed to beef himself with Joestar blood to reach 10 seconds too.

Diavolo can skip 10 seconds naturally and it's even presented inconsistently enough that he could probably do it longer given the amount of shit he had to clean up so far.

Because Dio is a fucking vampire and his time stop ability was growing stronger by the week. I think Araki forgot how fast stands evolved in part 3.
