The blade that Merry used was from a Númenórean-descended kingdom and made him mortal. All of the Witch-king's power was granted to him by Sauron and essentially magical, so Merry's weapon was sufficient to dispel Sauron's protection.

The Nazgul are ethereal yes, they don't have bodies, so it works both ways. Nothing can physical can hurt them but they also can't interact with the physical world.

The robes and armor they wear are what allow them to touch and be touched. When the river crashed down on the Nazgul and washed them away in Fellowship they were stripped naked of their coverings and left unable to chase the Ring any farther. They had to return to Mordor so Sauron could re-equip them.

So it works on the principle that if they can touch you, you can touch them.
