What you said is correct. The problem is that active managers buy more of good companies and less of bad companies. Passive funds/managers just buy everything.

So in a world dominated by passive funds, shitty companies get as much capital (which they waste) as good companies. Something that's sorta functionally communism.

Or they just keep limping along. Because by being included in an index (just a matter of getting your company past a certain size threshold) and having passive funds buy $X of stock from every company on that index, your company gets roughly $X/[number of companies in that index] every year.
